Vlad have you got a winch? Might be worth testing the strength of the winch by hooking it to the wall and trying to just pull it over. You could then play dumb and claim you didn't know it was that unstable. Otherwise the rebuild sounds like a good idea.

The other potential problem your sis will want to be aware of, is water run off if they haven't put a bunded area in on her edge of the concrete/paved slab.
Happened with us some years ago. Buildup was inside his boundary, but he decided he would eject the water over the edge against our footings.

Am I correct in assuming they have filled on their side, as would appear to be the case. Who ever changes the status quo is responsible for retaining the cut or fill, depending which ever is the case. Who ever has to build the wall, in this case your sis' neighbor must ensure the complete construction (wall and footings) are wholly within their property, which is clearly not the case here.
Your sis will most likely need legal eagles or may get satisfaction through the Small Claims Tribunal in relation to the
Dividing Fences Act.
In any event she's got them by the short and curlies. Unfortunately she was a tad silly to allow any construction of her property in the first place.

Yeah, Rosco's right. The owner who seeks to alter the natural topography is the one who must undertake the retaining and wholly within their own boundary.
Check with your Council to see if a) it was approved and b) if not, was approval required.
If the Council is dong their job, they should send ouyt their engineer to look at it and determine if it has been erected within their requirements.
Over here, you'd already know if it was approved because applications for retaining walls must be initialled by the owner of the neighbouring property where the wall is being built within 900mm of said boundary.
In these days of insurance and litigation I'd expect Council to issue a demolition order (but wouldn't be surprised if incompetence made them hide and don nothing!). Don't worry about your sister's house. Demolitions must be carried out within the bounds of the subject lot (although it would be worth while filming any demo in it's entirety).
If Council sticks their collective heads int he sand, get a good solicitor!
These things have a habit of turning nasty, I would recommend you/your sis get some legal advise instead of just trying to anoy the hell out of them, coz it will always come back to bite you on the soft fleshy bit
