Was preparing the old Srs III (2.25li petrol) for the trip up to British car day at Gin Gin - Noted that the oil was a little low so removed the filler cap and found the dreaded emulsion!! - thick, slimy and disgusting! -
Odd thing is however, that I have no water loss from radiator and the sump is thick clean oil, vehicle has no signs of overheating - any ideas??????????

I hope so!!! - Only drama is that I hooked my finger under the rocker cover and there is a fairly well established slime as far as the finger can reach!! I suspected I had bad fuel a couple of weeks ago, but it didn't run THAT badly! - other theory (half baked) that i had was water ingress through the the air cleaner breather to rocker cover small hose??, I did recently 'park' it in 3-1/2 foot of water??? ?? it's quite odd and I am still hoping that you may be correct but there is an awful lot of gunk up there. Last time I did a head gasket I had sludge in the sump too though and a substantial water loss?? - how much slime do you think could accumulate from contaminants???

Parking it in that amount of water is likely to let water in the front seal - it is designed mainly to keep oil in not water out.
I would also ensure that you have either the pre - antipollution engine ventilation or the full positive carankcase system - if you have the antipollution setup (which is what you should have in a S3) but with the PCV valve blocked off (or not working) the symptoms you have got is exactly what to expect, especially if you live in a humid climate.

I contemplated the front main seal, but.....there is no contamination in the sump whatsoever, Please excuse my ignorance, but wouldn't water ingress via the front seal create sump contam. also? or could it have 'vapourised' and just left the gunk up top??

The sudden cooling of the engine block would cause suction,so its possible the water was sucked in thru that front seal.
I wonder if all the water has been evaporated off and the sludge at the top of the engine is all thats left.

It takes a lot of water to form a distinct emulsion with modern high detergent oils - it could have got some water in and the heat of normal operation has led to a high water vapor pressure in the interior of the engine, which has then condensed out to form sludge in the upper parts as the engine cools. (it will also have condensed out on the cylinder walls, helping to corrode them)
